Inventory shrinkage is the difference between the inventory your records say you have and the inventory you actually have, expressed in dollars or as a percentage of sales. It is not only theft. For most small boutiques the bigger causes are receiving errors, damage, administrative mistakes and counting errors, and every dollar of it comes straight out of gross profit.

You bought 40 candles. Your system says 18 are left. You count the shelf and find 16. Two candles are unaccounted for. That gap is shrinkage. You do not know yet whether they were stolen, broken and binned without a record, given away, received short from the vendor, or rung up incorrectly. Shrinkage is the measurement. The cause is a separate investigation.
It matters because those two candles were paid for. You spent the cash, you cannot sell them, and the loss lands entirely in gross profit. Shrinkage is not a rounding error on a spreadsheet, it is inventory you financed and will never convert back into money.
The shrinkage formula
Shrinkage (dollars) = recorded inventory value − physical inventory value
Shrinkage rate = shrinkage dollars ÷ net sales for the period
Alternative basis = shrinkage dollars ÷ recorded inventory value, when you want shrink as a share of stock rather than sales
Use cost value, not retail value, when you want the profit impact. Use retail value only if your whole system runs on the retail method, and be consistent. Mixing the two is the most common reason two people in the same store get different shrink numbers.
Worked hypothetical example

Read that as $1,260 of gross profit that no longer exists. If the store runs a 62% gross margin, replacing that profit requires roughly $2,032 of extra sales. That framing is what turns shrinkage from an accounting chore into a priority.

The order of that list matters. New owners jump straight to theft and install cameras, when the real problem is frequently that nobody counts boxes against packing slips at receiving. Fix the boring causes first, because they are cheaper to fix and usually larger.
Cycle counts versus full physical counts

A practical routine for a small boutique is one full count a year plus weekly cycle counts weighted toward high-value and easily concealed categories. The point of cycle counting is not accuracy for its own sake, it is finding a cause while the evidence still exists.
How to spot unusual shrinkage
- Compare category shrink, not just total shrink. A store-wide number hides the one category doing the damage.
- Track it over time. A steady low figure and a sudden spike are different problems with different fixes.
- Look for concentration. Losses clustered in one price band, one vendor or one shift point straight at the cause.
- Review POS exceptions. Voids, manual discounts, no-sales and refunds by operator and by hour.
- Check receiving variance by vendor. A vendor who repeatedly ships short is a shrink source with a name and an invoice.
- Recount before concluding. A high proportion of first-pass variances are counting errors.
Prevention that works in a small store
- Receive properly, every time. Count against the packing slip, record shortages within the vendor's claim window, and never shelve an unchecked box.
- Keep a damage log. One line per item: SKU, quantity, reason, date. Recorded damage is not shrinkage, it is known loss you can act on.
- Log samples and gifts. Testers, photography samples and influencer sends all leave inventory and should leave a record.
- Return refunds to stock deliberately. A refund and a restock are two separate actions, and the second one gets skipped.
- Control the fitting room. Count items in and out. This is the single cheapest control in apparel retail.
- Merchandise high-risk items near the counter. Jewellery, sunglasses and small leather goods, with sightlines that do not depend on staffing levels.
- Use POS permissions. Limit who can void, discount and adjust inventory, and review the reports monthly.
- Reconcile online orders. Cancelled and undelivered orders should return to stock.
- Cycle count weekly. Twenty minutes a week beats one painful December.
- Investigate every variance over a threshold you set. A variance nobody investigates is a habit forming.

Selling in both places at once multiplies the risk, because an unsynced variant sold twice becomes an oversell, a refund and a shrink line in the same week.
Why shrinkage hits margin and cash flow
Shrinkage is paid-for inventory that produces no revenue, so it reduces gross profit dollar for dollar at cost. The recovery arithmetic is unforgiving:
Sales needed to replace shrink profit = shrinkage at cost ÷ gross margin percentage
At a 62% gross margin, $1,000 of shrink needs about $1,613 of additional sales just to get back to where you already were. The cash impact is separate and earlier, because you paid the supplier when the goods arrived. When shrinkage signals a deeper problem
- It is rising quarter over quarter. Something changed in the process, not in the customers.
- It is concentrated in one category, vendor or shift. Concentration is almost never random.
- You cannot reconcile it at all. That is a record-keeping failure, and every other number you rely on is affected too.
- Reorder decisions keep going wrong. Inaccurate stock records make sell-through and reorder points unreliable, so you buy the wrong things.
- Your cost of goods keeps moving unexpectedly. Check whether landed cost is being entered consistently.

A simple shrink routine
- Count one category per week on rotation, weighted to high value and easy to conceal.
- Recount every variance before adjusting.
- Record the adjustment with a reason code, never as a silent correction.
- Review POS exception reports monthly.
- Review receiving variances by vendor quarterly.
- Run a full physical count annually and calculate shrink as a percentage of sales.
- Compare it to your own previous periods, which is the only benchmark you can trust without a cited source.
Your own trend is the measurement that matters. A store that knows its number and watches it move is already handling this better than a store arguing about industry averages.
Paperwork shrink is the one most boutiques actually have
Owners tend to assume shrinkage means theft. In a small store the more common cause is administrative: a return processed to the wrong SKU, a unit sold at an event and never recorded, a damaged piece binned without a write-off, a vendor shortage nobody checked against the packing list, or two colours of the same style entered as one.
These are easier to fix than theft, because each has a specific point where the error enters. Work back through the chain rather than watching the sales floor.

Shrinkage becomes an awkward subject the moment someone else works in the store. The practical approach is to make the process routine and impersonal rather than investigative. Counts happen on a schedule, everyone follows the same receiving and returns steps, and variances get discussed as a store number rather than an accusation.
Two habits do most of the work. First, separate the person who receives stock from the person who reconciles the count where you can, even if that just means you check what a part-timer received. Second, review variance by category every month so a pattern surfaces early, while it is still a conversation about process rather than a large unexplained gap at year end.
